I think the correct procedure is to head magnetic north by gyro, then move the athwartship magnet until the (magnetic) compass reads north (000). And the corresponding changes should be made in paragraphs 2 to 6.
Consider the case of e.g. 90 degrees easterly variation. Then, if you follow Greg's advise the ship would be heading magnetic east and you would not be able to deflect the needle by moving the athwartship magnet.
When compensating a compass only the magnetic headings are of interest.
